The R&D Tax Credit: Do Small Businesses Actually Qualify?

Most business owners hear "research and development tax credit" and picture a lab coat, not a new recipe formulation or a custom spreadsheet built to solve a client problem. That assumption costs businesses a credit they already qualify for.

The credit was expanded specifically to reach ordinary businesses solving ordinary problems, not just technology companies with a dedicated R&D department.

What Actually Counts as Qualifying Research

The IRS does not require a breakthrough invention. It requires an attempt to develop or improve a product, process, formula, or piece of software, where the outcome was not known in advance.

A restaurant testing a new process to reduce spoilage, a contractor developing a more efficient installation method, and a company customizing software to fit its own operations can all potentially qualify.

The Four-Part Test the IRS Actually Uses

  • Permitted purpose: the work aims to improve function, performance, reliability, or quality

  • Technological in nature: the process relies on hard sciences like engineering, physics, or computer science

  • Elimination of uncertainty: at the outset, the right approach or outcome was not obvious

  • Process of experimentation: the work involved testing, evaluating alternatives, or systematic trial and error

Where Small Businesses Leave Money on the Table

Many businesses assume they need a formal lab or a patent to qualify, so they never even ask the question. Others do qualifying work but never track the hours and costs in a way that supports a claim, the same kind of gap covered in our year-end deductions checklist.

Wages for employees doing the qualifying work, supplies consumed in development, and a portion of contractor costs can all factor into the credit, but only if the records exist to back it up.

How the Credit Actually Reduces What You Owe

Unlike a deduction, which reduces taxable income, the R&D credit reduces your tax bill dollar for dollar. Businesses that elected an S-Corp structure, as covered in when an S-Corp election actually saves money, and those already claiming Section 179 on new equipment often overlook that this credit can stack with those strategies rather than replace them.

Eligible small businesses can also apply a portion of the credit against payroll tax instead of income tax, which matters for a company that is not yet profitable enough to owe significant income tax.

How Exemplary Helps

Exemplary reviews your operations for activity that actually meets the IRS test, builds the documentation a claim needs to hold up, and coordinates the credit with your broader tax service so it works alongside decisions like your QBI deduction rather than in isolation.

A credit you never claim is not a conservative decision. It is money already spent that never comes back.
